NOTES TO CONSOLIDATED FINANCIAL STATEMENTS (UNAUDITED)
National Beverage Corp. develops, produces, markets and sells a distinctivediverse portfolio of Sparkling Waters, Juices, Energy Drinks and Carbonated Soft Drinksflavored beverage products primarily in North America. Incorporated in Delaware in 1985, National Beverage Corp. is a holding company for various operating subsidiaries. When used in this report, the terms “we,” “us,” “our,” “Company” and “National Beverage” mean National Beverage Corp. and its subsidiaries.
1. SIGNIFICANT ACCOUNTING POLICIES
Basis of Presentation
The consolidated financial statements include the accounts of National Beverage Corp. and its subsidiaries. Significant intercompany transactions and accounts have been eliminated.
The consolidated financial statements have been prepared in accordance with United States generally accepted accounting principles (“GAAP”) and rules and regulations of the Securities and Exchange Commission for interim financial reporting. Accordingly, they do not include all information and notes presented in the annual consolidated financial statements. The consolidated financial statements should be read in conjunction with the annual consolidated financial statements and accompanying notes included in our Annual Report on Form 10-K for the fiscal year ended April 30, 2016. The29, 2017. Excluding the adoption of the recently issued accounting pronouncements disclosed in Note 6, the accounting policies used in these interim consolidated financial statements are consistent with those used in the annual consolidated financial statements.
The preparation of financial statements requires management to make estimates and assumptions that affect the amounts reported in the consolidated financial statements and accompanying notes. Actual results could differ from those estimates. In our opinion, all adjustments (consisting of normal recurring adjustments) considered necessary for a fair presentation have been included. Results for the interim periods presented are not necessarily indicative of results which might be expected for the entire fiscal year.
Derivative Financial Instruments
We use derivative financial instruments to partially mitigate our exposure to changes in raw material costs. All derivative financial instruments are recorded at fair value in our Consolidated Balance Sheets. The estimated fair value of derivative financial instruments is calculated based on market rates to settle the instruments. We do not use derivative financial instruments for trading or speculative purposes. Credit risk related to derivative financial instruments is managed by requiring high credit standards for counterparties and frequent cash settlements. See Note 5.
Earnings Per Common Share
Basic earnings per common share is computed by dividing earnings available to common shareholders by the weighted average number of common shares outstanding during the period. Diluted earnings per common share is calculated in a similar manner, but includes the dilutive effect of stock options.
Inventories
Inventories are stated at the lower of first-in, first-out cost or market. Inventories at January 28,July 29, 2017 arewere comprised of finished goods of $29.4$35.7 millionand raw materials of $19.0$21.6 million. Inventories at April 30, 2016 are29, 2017 were comprised of finished goods of $29.1$35.0 million and raw materials of $18.8$18.4 million.

Depreciation expense was $2.7 million and $8.1$3.0 million for the three and nine months ended January 28,July 29, 2017 respectively, and $2.5 million and $7.8$2.7 million for the three and nine months ended JanuaryJuly 30, 2016, respectively.

3.DEBT
At January 28,July 29, 2017, a subsidiary of the Company maintained unsecured revolving credit facilities with banks aggregating $100 million (the “Credit Facilities”). The Credit Facilities expire from October 10, 2017 to June 18, 2018April 30, 2021 and any borrowings would currently bear interest at .9% above one-month LIBOR. There were no borrowings outstanding under the Credit Facilities at January 28,July 29, 2017 or at April 30, 2016.29, 2017. At January 28,July 29, 2017, $2.2 million of the Credit Facilities was reserved for standby letters of credit and $97.8 million was available for borrowings.
The Credit Facilities require the subsidiary to maintain certain financial ratios, including debt to net worth and debt to EBITDA (as defined in the Credit Facilities), and contain other restrictions, none of which are expected to have a material effect on our operations or financial position. At January 28,July 29, 2017, we were in compliance with all loan covenants.
4. STOCK-BASED COMPENSATION
During the ninethree months ended January 28,July 29, 2017, options to purchase 12,600500 shares were granted (weighted average exercise price of $29.61) and options to purchase 3,100 shares were exercised (weighted average exercise price of $14.72$14.77 per share) and options to purchase 6,400 shares were cancelled (weighted average exercise price of $15.64). At January 28,July 29, 2017, options to purchase 399,895380,995 shares (weighted average exercise price of $12.28$11.46 per share) were outstanding and stock-based awards to purchase 2,809,0142,810,014 shares of common stock were available for grant.
5.DERIVATIVE FINANCIAL INSTRUMENTS
From time to time, we enter into aluminum swap contracts to partially mitigate our exposure to changes in the cost of aluminum cans. Such financial instruments are designated and accounted for as a cash flow hedge. Accordingly, gains or losses attributable to the effective portion of the cash flow hedge are reported in Accumulated Other Comprehensive Income (Loss) (“AOCI”) and reclassified into earnings through cost of sales in the period in which the hedged transaction affects earnings. The ineffective portion of the change in fair value of our cash flow hedge was immaterial. In March 2016, the Financial Accounting Standards Board (“FASB”) issued Accounting Standards Update 2016-09, “Compensation-Stock Compensation: Improvements to Employee Share-Based Payment Accounting” (“ASU 2016-09”). This amendment addresses several aspects of the accounting for share-based payment transactions, including the income tax consequences, classification of awards as either equity or liabilities and classification on the statement of cash flows. 7.COMMITMENTS AND CONTINGENCIES
As of January 28,July 29, 2017, we guaranteed the residual value of certain leased equipment in the amount of $3.2$2.0 million. On July 31, 2017 the lease term was extended for 24 months to August 1, 2019. If the proceeds from the sale of such equipment are less than the balance required by the lease when the lease terminates, on August 1, 2017, the Company willshall be required to pay the difference up to such guaranteed amount. The Company expectsdoes not expect to have noincur a loss on such guarantee.

The Company’s primary market focus is the United States,North America, but our products are also distributed in various other countries. National Beverage Corp. was incorporated in Delaware in 1985 and began trading as a public company on the NASDAQ Stock Market in 1991. Gross profit for the thirdfirst quarter of fiscal 20172018 increased 44.5%22.2% to $75.9$104.5 million compared to $52.6$85.5 million for the thirdfirst quarter of fiscal 2016.2017. The Company’s effective income tax rate, based upon estimated annual income tax rates, was 34.1% for the first quarter of fiscal 2018 and 34.2% for the thirdfirst quarter of fiscal 2017 and third quarter of fiscal 2016.2017. The difference between the effective rate and the federal statutory rate of 35% was primarily due to the effect of state income taxes and the domestic manufacturing deduction.

Net sales for the first nine months of fiscal 2017 increased 16.9% to $614.9 million compared to $525.8 million for the nine months of fiscal 2016. The higher sales resulted from a 16.8% increase in case volume, which includes 44.7% growth of our Power+ Brands due to increased velocity and distribution of sparkling waters. The increase was partially offset by a decline in Carbonated Soft Drinks. The average selling price per case increased 2.2% primarily due to changes in product mix.
Gross profit for the first nine months of fiscal 2017 increased 36.4% to $240.1 million compared to $176.1 million for the first nine months of fiscal 2016. The increase in gross profit is primarily due to higher sales and a decline in average cost per case of 5.6%. The decrease in cost of sales per case was due to product mix changes and lower raw material costs. As a result, gross margin improved to 39.1% compared to 33.5% for the first nine months of fiscal 2016.
Selling, general & administrative expenses were $122.0 million or 19.8% of net sales for the first nine months of fiscal 2017 compared to $109.5 million or 20.8% of net sales for the first nine months of fiscal 2016. The $12.6 million increase in expenses was primarily due to higher distribution, selling, marketing and administrative costs, much of which is related to volume growth.
Interest expense decreased to $139,000 for the first nine months of fiscal 2017 due to repayments on borrowings under credit facilities during the prior fiscal year. Other income includes interest income of $437,000 for the first nine months of fiscal 2017 and $50,000 for the first nine months of fiscal 2016.

Our principal source of funds is cash generated from operations and borrowings available under our credit facilities.operations. At January 28,July 29, 2017, we maintained $100 million unsecured revolving credit facilities, under which no borrowings were outstanding and $2.2 million was reserved for standby letters of credit. We believe that existing capital resources will be sufficient to meet our liquidity and capital requirements for the next twelve months.

Net cash provided by operating activities for the first nine monthsquarter of fiscal 20172018 amounted to $81.4$43.5 million compared to $49.8$30.5 million for the first nine monthsquarter of fiscal 2016.2017. For the first nine monthsquarter of fiscal 2017,2018, cash flow was principally provided by net income of $77.9$38.3 million, an increase in accrued and other liabilities of $24.8 million and depreciation and amortization aggregating $9.6$3.5 million, offset in part by an increaseseasonal and sales volume related increases in accounts receivable.trade receivables and inventory.
Net cash used in investing activities for the first nine months of fiscal 2017 reflects capital expenditures of $11.8 million, compared to capital expenditures of $7.8 million for the first nine months of fiscal 2016. The increase in capital expenditures is primarily to support volume growth.
Net cash used in financing activities for the first nine months of fiscal 2017 amounted to $69.5 million, which included the payment of cash dividends of $69.9 million. During the first nine months of fiscal 2016, the Company repaid $10 million in principal repayments under credit facilities.
Financial Position
During the first nine monthsquarter of fiscal 2017,2018, our working capital increaseddecreased to $152.9$147.6 million from $148.1$181.1 million at April 30, 2016.29, 2017.
