Among other things, the new standard requires us to recognize a right-of-use asset and a lease liability on our balance sheet for each lease.  It also changes the presentation and timing of lease-related expenses.

Approximately 5% of our store leases and all of our land leases are not currently recorded on our balance sheet.  Recording right-of-use assets and lease liabilities for these and other non-store leases is expected to have a material impact on our balance sheet.  We are also evaluating the impact that recording right-of-use assets and lease liabilities will have on our income statement and the financial statement impact that the standard will have on leases which are currently recorded on our balance sheet.

Under the new standard, implementation costs related to a cloud computing arrangement will be deferred or expensed as incurred, in accordance with the existing internal-use software guidance for similar costs.

 

The new standard also prescribes the balance sheet, income statement, and cash flow classification of the capitalized implementation costs and related amortization expense.

We are evaluating the impact of the new standard, but believe it is generally consistent with our current accounting for cloud computing arrangements and will not have a material impact on our financials.

 

 

 

 

In 2017, we recorded provisional amounts for certain income tax effects of the Tax Cuts & Jobs Act (the “Act"), as addressed in Staff Accounting Bulletin No. 118 (“SAB 118”).  During the nine months ended November 3, 2018, we made immaterial adjustments to the previously recorded provisional amounts related to the Act. Any additional adjustments related to the Act, while not expected to be material, will be recorded as income tax expense during the period in which the adjustment is finalized.

2. Revenue Recognition

Effective February 4, 2018, we adopted Revenue from Contracts with Customers (ASC Topic 606) as required.  We adopted the new standard using the full retrospective method. The standard eliminated the transaction and industry specific revenue recognition guidance under prior U.S. GAAP and replaced it with a principles-based approach for revenue recognition and disclosures. Under the standard, revenue is recognized when a customer obtains control of promised goods or services in an amount that reflects the consideration the entity expects to receive in exchange for those goods or services.

Net Sales

Net sales includes revenue from the sale of merchandise and shipping revenues. Net sales are recognized when merchandise is received by the customer and we have fulfilled all performance obligations. We do not have any sales that are recorded as commissions.

Certain businesses do not agree to previously reported amounts due to changes in category classification.

We maintain various rewards programs whereby customers earn rewards based on their spending and other promotional activities. The rewards are typically in the form of dollar off discounts which can be used on future purchases. These programs create performance obligations which require us to defer a portion of the original sale until the rewards are redeemed. Sales are recorded net of returns. At the end of each reporting period, we record a reserve based on historical return rates and patterns which reverses sales that we expect to be returned in the following period. Revenue from the sale of Kohl's gift cards is recognized when the gift card is redeemed.

Liabilities for performance obligations resulting from our rewards programs, return reserves, and unredeemed gift cards and merchandise return cards totaled $337$372 million as of November 3, 2018, $422May 4, 2019, $413 million as of February 3, 20182, 2019 and $335$380 million as of October 28, 2017.

Net sales do not include sales tax as we are considered a pass-through conduit for collecting and remitting sales taxes.

Other Revenue

Other revenue consists primarily of revenue from our credit card operations, unredeemed gift and merchandise return cards (breakage), and other non-merchandise revenues.

Revenue from credit card operations includes our share of the finance charges and interest fees, less charge-offs of the Kohl’s credit card pursuant to the Private Label Credit Card Program Agreement. Expenses related to our credit card operations are reported in SG&A.

Income from unredeemed gift cards and merchandise return cards (breakage) is recorded in proportion and over the time period the cards are actually redeemed.

4. Leases

Effective February 3, 2019 (the “adoption date”), we adopted ASC 842 Leases (the “new standard”).  The new standard requires lessees to recognize a liability for lease obligations and a corresponding right of use asset on the balance sheet. The guidance also requires disclosure of key information about leasing arrangements that is intended to give financial statement users the ability to assess the amount, timing, and potential uncertainty of cash flows related to leases.  We adopted the new standard using a modified retrospective transition method and applied the transition provisions at the beginning of the period of adoption through a cumulative effect adjustment to retained earnings.  We did not restate prior period financial statements.

The new standard includes several transition practical expedients that were available to reduce the burden of implementing the standard.  

We elected the package of practical expedients, which among other things, allowed us to carry forward our historical lease classifications.

We did not elect the hindsight practical expedient which would have allowed us to revisit key assumptions, such as lease term, that were made when we originally entered into the lease.

Adoption of the new standard is not expected to have a material impact on our net income prospectively.  We expect immaterial increases in Selling, general and administrative expenses to be more than offset by decreases in Depreciation and amortization and Interest expense. Substantially all of the expected income statement changes are due to the reversal of accounting for build to suit arrangements where construction is complete which were accounted for as operating or finance leases in accordance with the transition provisions of ASC 842.

Finance and Operating Leases

We lease certain property and equipment used in our operations.  Some of our store leases include additional rental payments based on a percentage of sales over contractual levels or which are adjusted periodically for inflation.  Our typical store lease has an initial term of 20 to 25 years and four to eight five-year renewal options.  

Lease assets represent our right to use an underlying asset for the lease term. Lease assets are recognized at commencement date based on the value of the lease liability and are adjusted for any lease payments made to the lessor at or before commencement date, minus any lease incentives received and any initial direct costs incurred by the lessee.

Lease liabilities represent our contractual obligation to make lease payments. They are recognized at commencement date based on the present value of minimum lease payments over the lease term.  As the implicit interest rate is not readily identifiable in our leases, we estimate our collateralized borrowing rate to calculate the present value of lease payments. For leases that commenced prior to the adoption date, we used the February 3, 2019 rate for a term consistent with the original lease term for operating leases and the rate on the lease commencement date for finance leases.

For leases with terms of 12 months or less, we elected the practical expedient to exclude them from the balance sheet and recognize expense on a straight-line basis over the lease term.  For leases beginning, modified, or reassessed in 2019 and later, we elected the practical expedient to combine lease and non-lease components.

Effective April 18, 2019, in connection with our entry into a commercial agreement with Amazon.com Services, Inc. (“Amazon”), we issued warrants to an affiliate of Amazon, to purchase up to 1,747,441 shares of our common stock at an exercise price of $69.68, subject to customary anti-dilution provisions. The warrants vest in five equal annual installments beginning on January 15, 2020 and expire on April 18, 2026. Unvested warrants will not vest if the commercial agreement is terminated, not renewed, or if no substitute written returns arrangement is entered into between the parties.

Executive Summary

As of November 3, 2018,May 4, 2019, we operated 1,1591,155 Kohl's department stores, a website (www.Kohls.com), 12 FILA outlets, and four Off-Aisle clearance centers. Our Kohl's stores and website sell moderately-priced proprietary and national brand apparel, footwear, accessories, beauty and home products. Our Kohl's stores generally carry a consistent merchandise assortment with some differences attributable to local preferences. Our website includes merchandise which is available in our stores, as well as merchandise that is available only on-line.online.

Key financial results for the quarter included:

2.5% increase3.4% decrease in comparable sales on a shifted basis

256 basis point increasedecrease in gross margin as a percent of net sales

126 basis point increase in SG&A as a percentage of total revenue deleveraged 37 basis points

Results of Operations

Net Sales

Net sales increased $57decreased $132 million, or 1.3%3.3%, to $4.4$3.8 billion for the thirdfirst quarter of 2018. Year to date, net2019. Comparable sales increased $358 million, or 2.9%decreased 3.4%.  Results reported on a “shifted basis” are adjusted for the 53rd week in fiscal 2017 by comparing the periods ended November 3, 2018 and November 4, 2017.  On a shifted basis comparable sales increased 2.5% for the quarter and 2.1% year to date.  On a fiscal basis, which compares the fiscal periods ended November 3, 2018 and October 28, 2017, comparable sales increased 1.0% for the quarter and 2.9% year to date.  Kohl’s store sales are included in comparable sales after the store has been open for 12 full months.  Digital sales and sales at remodeled and relocated Kohl’s stores are included in comparable sales, unless square footage has changed by more than 10%.  

The following results are on a shifted comparable sales basis:

The increasesdecrease in comparable sales reflect higher average transaction value for both the quarter and year-to-date periods.  For the quarter, we also sawwas driven mainly by a positive trenddecrease in transactions.

By line of business, all businesses except Accessories reported increases in comparable sales for both the quarter and year-to-date periods.  Women’s was positive for the second consecutive quarter.  Men’s and Children’s led the Company for the quarter.  Year to date, Men’s and Footwear led the Company.

Geographically, all regions reported increases in comparable sales for both the quarter and year-to-date periods.  The Midwest region outperformed the Company average in both periods, while the Southeast underperformed the Company average.transactions.

From a line of business perspective, Children’s, Men’s, and Women’s outperformed the Company average, while Home and Footwear performed below the Company average.

Geographically, the Midwest and Mid-Atlantic regions were the strongest, followed by the North East.

Other Revenue

Other revenue increased $4$11 million, or 2%4%, to $259$266 million for the thirdfirst quarter of 2018 and $21 million, or 3%, to $774 million year to date.  Higher revenue earned from third-party advertisers on our website contributed to the increases in both periods.  Year to date, the2019.  The increase also includeswas driven by higher credit revenue due to increases in interest and unredeemed gift cardfees and merchandise return card revenue (breakage).decreased fraud losses.

SG&A increased 1.2%, or $16 million, to $1.3 billion. Substantially all of the increase was due to marketing expenses leveraged.  As planned, technology expenses did not leverage as we made deliberatecontinue to make investments into target market share gains over the cloud and other technology initiatives to drive future efficiencies and growth.  Corporate expenses alsolong-term. Depreciation and amortization decreased $13 million for the quarter and was consistent with last yeardriven by the adoption of the new lease accounting standard, as well as the maturity of our store portfolio.

Net interest expense decreased $19 million for both periods.

Seasonality and Inflation

Our business, like that of most retailers, is subject to seasonal influences, with the major portion of sales and income typically realized during the second half of each fiscal year, which includes the back-to-school and holiday seasons. Approximately 15% of annual sales typically occur during the back-to-school season and 30% during the holiday season. Because of the seasonality of our business, results for any quarter are not necessarily indicative of the results that may be achieved for a full fiscal year.

We expect that our operations will continue to be influenced by general economic conditions, including food, fuel and energy prices, higher wages and by costs to source our merchandise. There can be no assuranceassurances that our businesssuch factors will not be impacted by such factorsimpact our business in the future.

Operating Activities

Operating activities generated $1.4 billion$136 million of cash in the first three quartersquarter of 2018, an increase of $5542019 compared to $387 million overin the first three quartersquarter of 2017.2018.  The increasedecrease was primarily due to changes in accounts payableoperating assets and merchandise inventory due to our inventory management initiatives and to timing shifts caused by the 53rd week in 2017.liabilities.

Investing Activities

Investing activities used cash of $452$238 million in the first three quartersquarter of 20182019 and $529$133 million in the first three quartersquarter of 2017.2018. We paid cash for treasury stock purchases of $275$121 million in the first three quartersquarter of 20182019 and $288$70 million in the first three quartersquarter of 2017.2018.  Share repurchases are discretionary in nature. The timing and amount of repurchases is based upon available cash balances, our stock price and other factors.

We paid cash dividends of $301$108 million ($1.830.67 per share) in the first three quartersquarter of 20182019 and $277$101 million ($1.650.61 per share) in the first three quartersquarter of 2017.2018. On November 14, 2018,May 15, 2019, our Board of Directors declared a quarterly cash dividend on our common stock of $0.61$0.67 per share. Changes in Internal Control Over Financial Reporting

There were no changes in our internal control over financial reporting during the quarter ended November 3, 2018May 4, 2019 that have materially affected, or are reasonably likely to materially affect, our internal control over financial reporting.

We are implementing a new enterprise resource planning (“ERP”) system which will affect many of our financial processes. This project is expected to improve the efficiency and effectiveness of certain financial and business transaction processes, as well as the underlying systems environment.  The new ERP system will be a significant component of our internal control over financial reporting.

Item 2. Unregistered Sales of Equity Securities and Use of Proceeds

Effective April 18, 2019, in connection with our entry into the Commercial Agreement with Amazon, we issued a warrant (the “Warrant”) to an affiliate of Amazon, to purchase up to an aggregate of 1,747,441 shares (the “Warrant Shares”) of our common stock.  The Warrant vests with respect to 349,489 Warrant Shares on January 15, 2020 and with respect to 349,488 Warrant Shares on each of the first, second, third, and fourth anniversaries of such date, provided that any unvested portion of the Warrant will not sell any securities duringvest subsequent to the quarter ended November 3, 2018, which weretermination or non-renewal of the Commercial Agreement in accordance with its terms if no substitute written returns arrangement is entered into between the parties.   Upon vesting, the Warrant Shares may be acquired at an exercise price of $69.68 subject to certain customary anti-dilution provisions.  The right to purchase Warrant Shares expires on April 18, 2026.

The issuance of the Warrant and the Warrant Shares has not been registered under the Securities Act of 1933 as amended.(the “Securities Act”) or under any state securities law. We believe that the transaction is exempt from registration pursuant to Section 4(a)(2) of the Securities Act.  Amazon acknowledged its intention to acquire the Warrant and Warrant Shares for investment only and not with a view toward its distribution, and appropriate legends will be affixed to the Warrant and the Warrant Shares.
