Management's Discussion and Analysis of Financial Condition and Results of Operations PERFORMANCE SUMMARY Net income of the company for the first six months of 2000 and 1999 was $1,005,480 and $803,212, respectively. This is an increase of $202,268 or 25.18%. Net interest income after provision for loan losses for the first six months of 2000 and 1999 was $3,399,608 and $2,983,211, respectively. This is an increase of $416,397 or 13.96%. Total other income increased $153,455 or 16.65% from $921,929 for the first six months of 1999 to $1,075,384 for the first six months of 2000. Total other expenses increased $289,970 or 10.12% from $2,866,082 during the first six months of 1999 to $3,156,052 during the first six months of 2000. Earnings per common share outstanding (basic and diluted) was $0.70 and $0.57 for the six months ended June 30, 2000 and 1999, respectively. Annualized return on average assets for the six month periods ended June 30, 2000 and 1999 was 1.12% and 1.05%, respectively. Annualized return on average equity for the six month periods ended June 30, 2000 and 1999 was 11.33% and 9.79%, respectively. PROVISION AND ALLOWANCE FOR LOAN LOSSES The provision for loan losses is based upon management's estimate of the amount required to maintain an adequate allowance for loan losses reflective of the risks in the loan portfolio. The Company reviews the adequacy of the allowance for loan losses monthly and utilizes the results of these evaluations to establish the provision for loan losses. The allowance is maintained at a level believed by management to absorb potential losses in the loan portfolio. The methodology considers specific identifications, specific and estimate pools, trends in delinquencies, local and regional economic trends, concentrations, commitments, off balance sheet exposure and other factors. The provision for loan losses for the six month periods ended June 30, 2000 and 1999 increased $20,000 from $150,000 in 1999 to $170,000 in 2000. The allowance for loan losses increased $123,320 or 10.99% during the first six months of 2000 from $1,122,616 at December 31, 1999 to $1,245,936 at June 30, 2000. The allowance as a percentage of total loans increased from 0.90% as of December 31, 1999 to 0.92% as of June 30, 2000. The Company had net charge-offs of $46,680 and $110,726 for the first six months of 2000 and 1999, respectively. The ratio of net charge-offs to average loans decreased from 0.11% for the first six months of 1999 to 0.04% for the first six months of 2000. The coverage of the allowance for loan losses over non-performing assets and loans 90 days past due and still accruing interest increased from 123.68% at December 31, 1999 to 276.61% at June 30, 2000. Loans past due greater than 90 days and still accruing interest decreased from $642,299 at December 31, 1999 to $192,303 at June 30, 2000. Loans are viewed as potential problem loans when management questions the ability of the borrower to comply with current repayment terms. These loans are subject to constant review by management and their status is reviewed on a regular basis. The amount of problem loans as of June 30, 2000 was $671,950. Most of these loans are well secured and management expects to incur only immaterial losses on their disposition. BALANCE SHEET Total assets increased $8.7 million or 4.87% from $178.4 million at December 31, 1999 to $187.1 million at June 30, 2000. Securities decreased $1.6 million or 3.81% during the first six months of 2000 from $40.6 million at December 31, 1999 to $39.0 million at June 30, 2000. Loans, net of unearned discounts increased $10.2 million or 8.13% during the same period from $124.8 million at December 31, 1999 to $135.0 million at June 30, 2000. Total liabilities increased $7.9 million or 4.91% during the first six months of 2000 from $160.9 million at December 31, 1999 to $168.8 million at June 30, 2000. Total deposits increased $11.6 million or 7.78% during the same period from $148.9 at December 31, 1999 to $160.5 million at June 30, 2000. Total shareholders' equity increased $0.7 million or 4.49% during the first six months of 2000 from $17.5 million at December 31, 1999 to $18.2 million at June 30, 2000. SHAREHOLDERS' EQUITY The Company continues to be a well capitalized financial institution. Shareholders' equity per share increased $0.49 or 4.02% from $12.19 per share at December 31, 1999 to $12.68 per share at June 30, 2000. During 1999 the Company paid $0.38 per share in dividends. The Company's 2000 total dividends for the first two quarters was $0.22 per share. The Company has a Dividend Investment Plan that reinvests the dividends of participating shareholders in Company stock. The Company also sponsors a 401(k) savings plan under which eligible employees may choose to save up to 15 percent of their salary. The Company matches 50 percent (up to 6 percent of the employee's salary) of employee contributions with Company common stock. LIQUIDITY AND MARKET RISK Asset and liability management assures liquidity and maintains the balance between rate sensitive assets and liabilities. Liquidity management involves meeting the present and future financial obligations of the Company with the sale or maturity of assets or through the occurrence of additional liabilities. Liquidity needs are met with cash on hand, deposits in banks, federal funds sold, securities classified as available for sale and loans maturing within one year. Total liquid assets were $46.3 million at June 30, 2000 and $42.6 million at December 31, 1999. These represent 27.42% and 26.46% of total liabilities as of June 30, 2000 and December 31, 1999, respectively. There have been no material changes in Quantitative and Qualitative Disclosures about Market Risk as reported at December 31, 1999 in the Company's Form 10-K. YEAR 2000 The Y2K issue involved the risk that computer programs and computer systems would not be able to perform without interruption into the year 2000. If computer systems did not correctly recognize the date change from December 31, 1999 to January 1, 2000, computer applications that rely on a date field could have failed or created erroneous results. All computer programs and systems at the Company operated without problems when the date changed from December 31, 1999 to January 1, 2000. While the Company will continue to monitor computer programs and systems, no Y2K related problems are expected to occur. To date, the Company has expensed approximately $25,000 related to the Year 2000 issue. Most of these costs are associated with the testing of mission critical software and upgrading the Bank's ATM's. Any remaining expenses related to Y2K are not expected to have a material effect on the Company's consolidated financial statements.
