(the "Company") entered into a Securities Purchase Agreement (the "Agreement") with Cornell Capital Partners, LP (the "Investor") for the sale of (i) $1,150,000 in secured convertible debentures (the "Debentures") and (ii) stock purchase warrants (the "Warrants") to buy 120,000,000 shares of our common stock. On December 30, 2005, the Investor purchased $300,000 in Debentures and received Warrants to purchase 120,000,000 shares of the Company's common stock. On February 3, 2006, the Investors purchase an additional $700,000 pursuant to the Agreement. In addition, provided that all of the conditions in the Agreement are satisfied, the Investor is obligated to provide the Company with an additional $150,000 within three business days of the effectiveness of the registration statement registering the shares of common stock underlying the Debentures and the Warrants. The Debentures bear interest at 12%, mature three years from the date of issuance, and are convertible into our common stock, at the Investor's option, at a conversion price, equal to the lower of (i) $0.0132 or (ii) 85% of the lowest weighted average price during the 30 trading days immediately preceding the conversion date. As of February 7, 2006 the lowest weighted average price during the 30 trading days immediately preceding the conversion date as reported on the Over-The-Counter Bulletin Board was $.008 and, therefore, the conversion price for the Debentures notes was $.0068. Based on this conversion price, the Debentures in the amount of $1,150,000, excluding interest, were convertible into 169,117,647 shares of our common stock. We may prepay the Debentures only in the event that the Company's closing bid price is less than $0.0132. We are required to pay a premium of 20% at the time of redemption. The full principal amount of the Debentures is due upon default under the terms of Debentures. In addition, we have granted the Investor a security interest in substantially all of our assets and intellectual property as well as registration rights pursuant to which we are required to have the registration statement filed within 2 days of the second closing and effective within 90 days of the second closing. The Warrants are exercisable until five years from the date of issuance at the following exercise prices: o $0.008 with respect to 36,000,000 shares of common stock; o $0.01 with respect to 36,000,000 shares of common stock; o $0.02 with respect to 21,000,000 shares of common stock; o $0.05 with respect to 16,000,000 shares of common stock; and o $0.10 with respect to 11,000,000 shares of common stock. In addition, the exercise price of the Warrants is adjusted in the event we issue common stock at a price below market. The Investor has contractually agreed to restrict their ability to convert the Debentures and exercise the Warrants and receive shares of our common stock such that the number of shares of the Company common stock held by them and their affiliates after such conversion or exercise does not exceed 4.99% of the Company's then issued and outstanding shares of common stock. The sale of the Debentures was completed on December 30, 2005 with respect to $300,000 of the Debentures and February 3, 2006 with respect to $700,000 of the Debentures. As of the date hereof, the Company is obligated on $1,000,000 in face amount of Debentures issued to the Investor. The Debentures are a debt obligation arising other than in the ordinary course of business which constitute a direct financial obligation of the Company. The Debentures and Warrants were offered and sold to the Investor in a private placement transaction made in reliance upon exemptions from registration pursuant to Section 4(2) under the Securities Act of 1933 and Rule 506 promulgated thereunder.
