Fellow Shareholders
U.S. stocks rallied in the first half of 2013 as the economic recovery picked up. Strong corporate earnings, stock buybacks, and recoveries in the housing and job markets helped push the S&P 500 Index to a record in May. The improving economic data raised speculation that the Federal Reserve was drawing closer to curtailing its economic stimulus program. Those expectations were affirmed at the end of our reporting period when Fed Chairman Ben Bernanke clarified plans to start winding down the central bank’s easy money policies later this year, all but assuring that interest rates would start to rise from the very low levels of recent years. Not surprisingly, the prospect of the Fed phasing out its very generous monetary policies contributed to the S&P 500 declining in June, ending a streak of seven monthly advances—its longest string of gains since 2009.
The Capital Opportunity Fund returned 13.44% for the six months ended June 30, 2013, slightly behind the return of its benchmark, the S&P 500, and of its peer group, the Lipper Large-Cap Core Funds Index. (Returns for Advisor and R Class shares reflected their different fee structures.) Our objective is to outperform the S&P 500 by investing in our research analysts’ highest-conviction stocks while keeping sector and industry allocations close to their weightings in the index. Solid stock selection in the industrials and business services and consumer staples sectors contributed most to relative performance. On the other hand, unfavorable stock picking in health care and information technology detracted the most from relative returns.
MARKET ENVIRONMENT
The U.S. economy steadily improved since January. Unlike the past two years, when signs of strength early in the year gave way to spring slowdowns, the economy stayed resilient despite federal spending cuts and higher tax rates that became effective this year. Home prices and consumer confidence levels surged to multiyear highs in May, while the jobless rate declined from 7.9% in January to 7.6% in June. The strengthening economy raised speculation that the Fed would start winding down its highly accommodative monetary policies. Those expectations were affirmed most recently in June, when Bernanke said the Fed expects to scale back its asset purchases later this year, and possibly end them entirely by mid-2014, if the U.S. economy continues to improve as expected. Bond yields surged and stocks sold off in the wake of Bernanke’s remarks.
All sectors within the S&P 500 Index rose in the year’s first half, but gains varied widely. Health care, consumer discretionary, and financials performed the best, with each sector returning at least 19%. Consumer staples also fared well, while industrials and business services performed roughly in line with the index. Utilities and energy posted single-digit gains and trailed the index. Information technology and materials advanced the least, with relatively modest returns of about 6% and 3%, respectively.
Defensive sectors such as health care, utilities, and consumer staples fared well early in the year as investors sought stocks with steady dividend payments amid a low interest rate environment. More economically sensitive sectors like consumer discretionary and financials gained favor in late April. Among sectors that lagged, technology stocks were weighed by declines in industry giant Apple, whose earnings and outlook fell short of investors’ lofty expectations, and a general reluctance among businesses to invest in costly technology projects. Materials stocks were pressured by weaker raw materials demand due to slowing growth in China and Europe’s recession. PORTFOLIO REVIEW
Industrials and business services performed roughly even with the S&P 500 over the past six months, but we added value over the index’s sector return through our carefully considered positions. Boeing led contributors in the industrials sector. Since late last year, our industrials analyst held a positive view of the commercial aerospace industry in general and Boeing in particular, given solid new aircraft demand and Boeing’s hefty order backlog. Boeing experienced a setback in January in the wake of widely publicized problems in the batteries used in the company’s flagship Dreamliner jet. However, our analyst correctly determined that the battery issues were relatively minor and could be resolved without much financial impact, and we took advantage of the stock decline to increase our position. This positioning paid off as Boeing later proposed comprehensive fixes and other tests to resolve the battery safety issue. In addition, the company reported better-than-expected earnings. Boeing ranked among the fund’s top contributors to relative performance and is one of our largest holdings, as seen in the Twenty-Five Largest Holdings table on page 9.
Danaher was another sizable contributor in the industrials sector. Danaher, a diversified manufacturer of medical and industrial equipment, is a longtime overweight position in the fund. The company sells to markets characterized by either strong secular growth or low cyclicality, making it a steady performer even in a sluggish economy, and has a good track record of adding value through acquisitions. Danaher shares appreciated over the period and hit a record high in June. We continue to have a significant position in the company.
Stock selection in the consumer staples sector also helped relative returns. Avon led contributors in this sector. This beleaguered beauty products company has suffered many problems in recent years, including shrinking sales, weak earnings, allegations of bribery in overseas markets, and management turmoil. We have long held an overweight position in Avon for its strong presence in fast-growing emerging markets like Russia and Brazil, where discretionary spending is rapidly increasing. Beneath all the management missteps, we recognized that Avon represented a valuable asset in a competitive market and had tremendous potential for sales growth and margin expansion. Our patience with Avon was finally rewarded in February, when its shares surged 20% after the company reported better-than-expected earnings and showed signs of stability. While we were encouraged by the stock’s move, we believe Avon is still in the early stages of a long and bumpy turnaround. Under the new CEO Sheri McCoy, a seasoned Johnson & Johnson executive, we believe Avon has a good chance to transform itself into a top-notch consumer growth stock following years of volatility.
While most of the fund’s holdings are members of the S&P 500, we encourage our analysts to look beyond the benchmark for good buying opportunities in the industries they cover. As a result, we will occasionally buy stocks that are not held in the index if we believe they offer potential for significant appreciation. Green Mountain Coffee, another big contributor in consumer staples over the period, demonstrates how we leverage our strength in fundamental research to uncover non-benchmark opportunities. Shares of Green Mountain, which makes single-serve capsule coffee brewers, have been highly volatile since we started covering the company in 2011. Its uneven stock performance reflected earnings misses, accounting concerns, and worries about looming patent expirations on its single-serve coffee capsules—all of which produced widespread skepticism about management’s ability to meet its growth targets. After analyzing the company’s fundamentals, our analyst determined that Green Mountain was on track to exceed expectations, competition fears were largely unfounded, and the stock’s reward potential outweighed its risks. Furthermore, we were encouraged by recent management changes, including a new CEO and two board members—all of whom have significant consumer product experience, which we believe will contribute to the company’s success. Our hypothesis about the company proved correct, as Green Mountain shares added more than 80% over our reporting period, aided by the May announcement of an expanded partnership with Starbucks. Given the excellent performance in recent months, we have reduced our position in the company.
Stock selection proved less favorable in the health care sector, the biggest detractor from relative performance. Health care was the top-performing sector in the S&P 500 over the period as the uncertain economic outlook and low interest rates led investors to seek out defensive companies with rising dividend payments. Our underperformance largely stemmed from the fact that we did not own several strong performers in the sector such as drug maker Bristol-Myers Squibb and Medtronic, which makes pacemakers, defibrillators, and other medical devices. We elected not to hold Bristol-Myers Squibb because we think its valuation is relatively expensive and reflects high expectations for success in its pipeline of experimental drugs, though the company recently reported encouraging clinical results for nivolumab, a new drug used to treat advanced melanoma. We prefer Gilead Sciences, whose shares rose to a record in May due to promising results for its experimental hepatitis C drugs, making Gilead one of the fund’s top relative contributors. As for Medtronic, we chose not to hold the company because we have long believed there were stronger growth opportunities elsewhere in the health care sector.
Information technology stocks also detracted significantly from relative returns. Our failure to own a top-performing stock—in this case, Hewlett-Packard—was the main reason for our underperformance in this sector. Hewlett-Packard shares rallied in May after it reported surprisingly strong earnings, helping the stock return more than 70% over the period. We have long held a bearish view of Hewlett-Packard, which is a victim of management missteps as well as formidable secular challenges, and its stock rebound does not change our view that nearly all its businesses from personal computers to printers have poor growth prospects.
Finally, our significant overweight position in Apple hurt relative performance. Apple shares have retreated from a record high last September amid worries about waning demand for iPhones and iPads. In April, Apple said it plans to return $100 billion in cash to investors by the end of 2015 through stock buybacks and boosting quarterly dividends—a move that indicates the company is committed to doing the right thing for shareholders. While we are disappointed with the recent lack of new product launches, Apple has demonstrated an unrivaled knack for innovation for many years, and we remain confident in management’s ability to execute in new categories.
We made some significant trades in recent months. We increased our holdings in Citigroup, which unveiled a restructuring plan in December that aims to cut costs and make it a leaner and more efficient company. Citigroup has a valuable asset in Banamex, its subsidiary in Mexico, where a fast-growing middle class is fueling demand for consumer loans. We added to our position in Visa, the world’s largest payments network, which we think will grow strongly as electronic payments become more widespread, particularly in emerging markets, where e-payments are fairly new. We initiated a position in Costco Wholesale, which we believe has one of the retail industry’s most attractive business models because it benefits from recurring membership fees and rapid inventory turnover that generates consistent earnings and free cash flow. As for major sales, we eliminated Goldman Sachs due to recent strong performance and concerns that stricter capital requirements soon to be implemented by U.S. regulators will weigh on its profits more than other banks. We also eliminated our position in insurer Chubb, whose shares appreciated nicely over the period, making them fully valued in our view. We used proceeds from the sale to buy shares in XL Group, which we believe has more promising upside potential.
OUTLOOK
For the rest of 2013, we believe investors will see heightened volatility as the Fed prepares to wind down its easy money policies. Investors got a preview of Fed-induced volatility in late June, when stocks suffered their biggest sell-off this year after the central bank clarified the conditions under which it would end its monthly asset purchases. The sell-off underscores uncertainty as investors adjust to a rising interest rate environment after years of unprecedented stimulus. While we do have some concerns that the rally in U.S. stocks has outpaced the economic recovery, many companies are in solid financial shape to weather the occasional storm, and valuations generally remain reasonable—albeit not as cheap as a few years ago. As the Fed gets closer to ending its easy money policies of recent years, we believe that fundamental factors like corporate earnings, cash flow, and jobs growth will become more important in assessing the health of individual companies and the overall economy. Given that fundamental research is our key strength, we believe that this renewed focus on more traditional indicators positions our fund for good performance in future periods. Finally, we believe that the market’s recent volatility underscores the value of our investment strategy, which uses in-depth analysis to identify favorable long-term investments within each sector of the S&P 500 in our ongoing effort to increase shareholder value.

GLOSSARY
Free cash flow: The excess cash a company is generating from its operations that can be taken out of the business for the benefit of shareholders, such as dividends, share repurchases, investments, and acquisitions.
Lipper indexes: Track the performance of the largest mutual funds in a particular category as determined by Lipper Inc.
Price/earnings (P/E) ratio: A valuation measure calculated by dividing the price of a stock by its current or projected earnings per share. This ratio gives investors an idea of how much they are paying for current or future earnings power.
Price/earnings (P/E) ratio–12 months forward: A valuation measure calculated by dividing the price of a stock by the analysts’ forecast of the next 12 months’ expected earnings. This ratio is a measure of how much investors are willing to pay for the company’s future earnings. The higher this P/E, the more investors are paying for a company’s earnings growth in the next 12 months.
Projected earnings growth rate: A company’s expected earnings per share growth rate for a given time period based on the forecast from the Institutional Brokers’ Estimate System, which is commonly referred to as IBES.
S&P 500 Index: Tracks the stocks of 500 mostly large-cap U.S. companies.
Performance and Expenses
This chart shows the value of a hypothetical $10,000 investment in the fund over the past 10 fiscal year periods or since inception (for funds lacking 10-year records). The result is compared with benchmarks, which may include a broad-based market index and a peer group average or index. T. Rowe Price Capital Opportunity Fund, Inc. (the fund), is registered under the Investment Company Act of 1940 (the 1940 Act) as a diversified, open-end management investment company. The fund seeks to provide long-term capital growth by investing primarily in U.S. common stocks. The fund has three classes of shares: the Capital Opportunity Fund original share class, referred to in this report as the Investor Class, offered since November 30, 1994; the Capital Opportunity Fund–Advisor Class (Advisor Class), offered since December 31, 2004; and the Capital Opportunity Fund–R Class (R Class), offered since December 31, 2004. Advisor Class shares are sold only through unaffiliated brokers and other unaffiliated financial intermediaries, and R Class shares are available to retirement plans serviced by intermediaries. The Advisor Class and R Class each operate under separate Board-approved Rule 12b-1 plans, pursuant to which each class compensates financial intermediaries for distribution, shareholder servicing, and/or certain administrative services. Each class has exclusive voting rights on matters related solely to that class; separate voting rights on matters that relate to all classes; and, in all other respects, the same rights and obligations as the other classes.
NOTE 1 - SIGNIFICANT ACCOUNTING POLICIES
Basis of Preparation The accompanying financial statements were prepared in accordance with accounting principles generally accepted in the United States of America (GAAP), which require the use of estimates made by management. Management believes that estimates and valuations are appropriate; however, actual results may differ from those estimates, and the valuations reflected in the accompanying financial statements may differ from the value ultimately realized upon sale or maturity.
Investment Transactions, Investment Income, and Distributions Income and expenses are recorded on the accrual basis. Premiums and discounts on debt securities are amortized for financial reporting purposes. Dividends received from mutual fund investments are reflected as dividend income; capital gain distributions are reflected as realized gain/loss. Dividend income and capital gain distributions are recorded on the ex-dividend date. Income tax-related interest and penalties, if incurred, would be recorded as income tax expense. Investment transactions are accounted for on the trade date. Realized gains and losses are reported on the identified cost basis. Distributions to shareholders are recorded on the ex-dividend date. Income distributions are declared and paid by each class annually. Capital gain distributions, if any, are generally declared and paid by the fund annually.
Class Accounting The Advisor Class and R Class each pay distribution, shareholder servicing, and/or certain administrative expenses in the form of Rule 12b-1 fees, in an amount not exceeding 0.25% and 0.50%, respectively, of the class’s average daily net assets. Shareholder servicing, prospectus, and shareholder report expenses incurred by each class are charged directly to the class to which they relate. Expenses common to all classes, investment income, and realized and unrealized gains and losses are allocated to the classes based upon the relative daily net assets of each class.
Rebates and Credits Subject to best execution, the fund may direct certain security trades to brokers who have agreed to rebate a portion of the related brokerage commission to the fund in cash. Commission rebates are reflected as realized gain on securities in the accompanying financial statements and totaled $4,000 for the six months ended June 30, 2013. Additionally, the fund earns credits on temporarily uninvested cash balances held at the custodian, which reduce the fund’s custody charges. Custody expense in the accompanying financial statements is presented before reduction for credits.
New Accounting Guidance In December 2011, the Financial Accounting Standards Board issued amended guidance requiring an entity to disclose information about offsetting and related arrangements to enable users of its financial statements to understand the effect of those arrangements on its financial position. The guidance is effective for fiscal years and interim periods beginning on or after January 1, 2013. Adoption had no effect on the fund’s net assets or results of operations.
NOTE 2 - VALUATION
The fund’s financial instruments are valued and each class’s net asset value (NAV) per share is computed at the close of the New York Stock Exchange (NYSE), normally 4 p.m. ET, each day the NYSE is open for business.
Fair Value The fund’s financial instruments are reported at fair value, which GAAP defines as the price that would be received to sell an asset or paid to transfer a liability in an orderly transaction between market participants at the measurement date. The T. Rowe Price Valuation Committee (the Valuation Committee) has been established by the fund’s Board of Directors (the Board) to ensure that financial instruments are appropriately priced at fair value in accordance with GAAP and the 1940 Act. Subject to oversight by the Board, the Valuation Committee develops and oversees pricing-related policies and procedures and approves all fair value determinations. Specifically, the Valuation Committee establishes procedures to value securities; determines pricing techniques, sources, and persons eligible to effect fair value pricing actions; oversees the selection, services, and performance of pricing vendors; oversees valuation-related business continuity practices; and provides guidance on internal controls and valuation-related matters. The Valuation Committee reports to the fund’s Board; is chaired by the fund’s treasurer; and has representation from legal, portfolio management and trading, operations, and risk management.
Various valuation techniques and inputs are used to determine the fair value of financial instruments. GAAP establishes the following fair value hierarchy that categorizes the inputs used to measure fair value:
Level 1 – quoted prices (unadjusted) in active markets for identical financial instruments that the fund can access at the reporting date
Level 2 – inputs other than Level 1 quoted prices that are observable, either directly or indirectly (including, but not limited to, quoted prices for similar financial instruments in active markets, quoted prices for identical or similar financial instruments in inactive markets, interest rates and yield curves, implied volatilities, and credit spreads)
Level 3 – unobservable inputs
Observable inputs are developed using market data, such as publicly available information about actual events or transactions, and reflect the assumptions that market participants would use to price the financial instrument. Unobservable inputs are those for which market data are not available and are developed using the best information available about the assumptions that market participants would use to price the financial instrument. GAAP requires valuation techniques to maximize the use of relevant observable inputs and minimize the use of unobservable inputs. When multiple inputs are used to derive fair value, the financial instrument is assigned to the level within the fair value hierarchy based on the lowest-level input that is significant to the fair value of the financial instrument. Input levels are not necessarily an indication of the risk or liquidity associated with financial instruments at that level but rather the degree of judgment used in determining those values.
Valuation Techniques Equity securities listed or regularly traded on a securities exchange or in the over-the-counter (OTC) market are valued at the last quoted sale price or, for certain markets, the official closing price at the time the valuations are made. OTC Bulletin Board securities are valued at the mean of the closing bid and asked prices. A security that is listed or traded on more than one exchange is valued at the quotation on the exchange determined to be the primary market for such security. Listed securities not traded on a particular day are valued at the mean of the closing bid and asked prices. Actively traded domestic equity securities generally are categorized in Level 1 of the fair value hierarchy. OTC Bulletin Board securities and equity securities traded in inactive markets generally are categorized in Level 2 of the fair value hierarchy.
Debt securities generally are traded in the OTC market. Debt securities with remaining maturities of less than one year at the time of acquisition generally use amortized cost in local currency to approximate fair value. However, if amortized cost is deemed not to reflect fair value or the fund holds a significant amount of such securities with remaining maturities of more than 60 days, the securities are valued at prices furnished by dealers who make markets in such securities or by an independent pricing service. Generally, debt securities are categorized in Level 2 of the fair value hierarchy; however, to the extent the valuations include significant unobservable inputs, the securities would be categorized in Level 3.
Investments in mutual funds are valued at the mutual fund’s closing net asset value per share on the day of valuation and are categorized in Level 1 of the fair value hierarchy. Financial futures contracts are valued at closing settlement prices and are categorized in Level 1 of the fair value hierarchy. Assets and liabilities other than financial instruments, including short-term receivables and payables, are carried at cost, or estimated realizable value, if less, which approximates fair value.
Thinly traded financial instruments and those for which the above valuation procedures are inappropriate or are deemed not to reflect fair value are stated at fair value as determined in good faith by the Valuation Committee. The objective of any fair value pricing determination is to arrive at a price that could reasonably be expected from a current sale. Financial instruments fair valued by the Valuation Committee are primarily private placements, restricted securities, warrants, rights, and other securities that are not publicly traded.
Subject to oversight by the Board, the Valuation Committee regularly makes good faith judgments to establish and adjust the fair valuations of certain securities as events occur and circumstances warrant. For instance, in determining the fair value of an equity investment with limited market activity, such as a private placement or a thinly traded public company stock, the Valuation Committee considers a variety of factors, which may include, but are not limited to, the issuer’s business prospects, its financial standing and performance, recent investment transactions in the issuer, new rounds of financing, negotiated transactions of significant size between other investors in the company, relevant market valuations of peer companies, strategic events affecting the company, market liquidity for the issuer, and general economic conditions and events. In consultation with the investment and pricing teams, the Valuation Committee will determine an appropriate valuation technique based on available information, which may include both observable and unobservable inputs. The Valuation Committee typically will afford greatest weight to actual prices in arm’s length transactions, to the extent they represent orderly transactions between market participants; transaction information can be reliably obtained; and prices are deemed representative of fair value. However, the Valuation Committee may also consider other valuation methods such as market-based valuation multiples; a discount or premium from market value of a similar, freely traded security of the same issuer; or some combination. Fair value determinations are reviewed on a regular basis and updated as information becomes available, including actual purchase and sale transactions of the issue. Because any fair value determination involves a significant amount of judgment, there is a degree of subjectivity inherent in such pricing decisions and fair value prices determined by the Valuation Committee could differ from those of other market participants. Depending on the relative significance of unobservable inputs, including the valuation technique(s) used, fair valued securities may be categorized in Level 2 or 3 of the fair value hierarchy.
Valuation Inputs The following table summarizes the fund’s financial instruments, based on the inputs used to determine their fair values on June 30, 2013:
There were no material transfers between Levels 1 and 2 during the period.
NOTE 3 - DERIVATIVE INSTRUMENTS
During the six months ended June 30, 2013, the fund invested in derivative instruments. As defined by GAAP, a derivative is a financial instrument whose value is derived from an underlying security price, foreign exchange rate, interest rate, index of prices or rates, or other variable; it requires little or no initial investment and permits or requires net settlement. The fund invests in derivatives only if the expected risks and rewards are consistent with its investment objectives, policies, and overall risk profile, as described in its prospectus and Statement of Additional Information. The fund may use derivatives for a variety of purposes, such as seeking to hedge against declines in principal value, increase yield, invest in an asset with greater efficiency and at a lower cost than is possible through direct investment, or to adjust credit exposure. The risks associated with the use of derivatives are different from, and potentially much greater than, the risks associated with investing directly in the instruments on which the derivatives are based. Investments in derivatives can magnify returns positively or negatively; however, the fund at all times maintains sufficient cash reserves, liquid assets, or other SEC-permitted asset types to cover the settlement obligations under its open derivative contracts.
The fund values its derivatives at fair value, as described below and in Note 2, and recognizes changes in fair value currently in its results of operations. Accordingly, the fund does not follow hedge accounting, even for derivatives employed as economic hedges. Generally, the fund accounts for its derivatives on a gross basis. It does not offset the fair value of derivative liabilities against the fair value of derivative assets on its financial statements, nor does it offset the fair value of derivative instruments against the right to reclaim or obligation to return collateral.
As of June 30, 2013, the fund held equity futures with cumulative unrealized loss of $34,000; the value reflected on the accompanying Statement of Assets and Liabilities is the related unsettled variation margin.
Additionally, during the six months ended June 30, 2013, the fund recognized $414,000 of realized gain on Futures and a $(39,000) change in unrealized gain/loss on Futures related to its investments in equity derivatives; such amounts are included on the accompanying Statement of Operations.
Counterparty Risk and Collateral The fund invests in exchange-traded or centrally cleared derivative contracts, such as futures and centrally cleared swaps. Counterparty risk on such derivatives is minimal because the exchange’s clearinghouse provides protection against counterparty defaults. The clearinghouse typically requires daily settlement of changes in contract value and imposes margin requirements to ensure performance by the parties to the contract. Each clearing broker, in its sole discretion, may adjust the margin requirements applicable to the fund.
Collateral may be in the form of cash or debt securities issued by the U.S. government or related agencies. Required margin posted by the fund is held by the clearing broker. Cash posted by the fund as collateral or required margin is reflected as restricted cash in the accompanying financial statements, and securities posted by the fund are so noted in the accompanying Portfolio of Investments; both remain in the fund’s assets. As of June 30, 2013, securities valued at $160,000 had been posted by the fund for exchange-traded derivatives.
Futures Contracts The fund is subject to equity price risk in the normal course of pursuing its investment objectives and uses futures contracts to help manage such risk. The fund may enter into futures contracts to manage exposure to interest rates, security prices, foreign currencies, and credit quality; as an efficient means of adjusting exposure to all or part of a target market; to enhance income; as a cash management tool; and/or to adjust credit exposure. A futures contract provides for the future sale by one party and purchase by another of a specified amount of a particular underlying financial instrument at an agreed-upon price, date, time, and place. The fund currently invests only in exchange-traded futures, which generally are standardized as to maturity date, underlying financial instrument, and other contract terms. Upon entering into a futures contract, the fund is required to deposit collateral with the broker in the form of cash or securities in an amount equal to a certain percentage of the contract value (margin requirement); the margin requirement must then be maintained at the established level over the life of the contract. Subsequent payments are made or received by the fund each day to settle daily fluctuations in the value of the contract (variation margin), which reflect changes in the value of the underlying financial instrument. Variation margin is recorded as unrealized gain or loss until the contract is closed. The value of a futures contract included in net assets is the amount of unsettled variation margin; net variation margin receivable is reflected as an asset, and net variation margin payable is reflected as a liability on the accompanying Statement of Assets and Liabilities. Risks related to the use of futures contracts include possible illiquidity of the futures markets, contract prices that can be highly volatile and imperfectly correlated to movements in hedged security values, and potential losses in excess of the fund’s initial investment. During the six months ended June 30, 2013, the fund’s exposure to futures, based on underlying notional amounts, was generally less than 1% of net assets.
NOTE 4 - OTHER INVESTMENT TRANSACTIONS
Consistent with its investment objective, the fund engages in the following practices to manage exposure to certain risks and/or to enhance performance. The investment objective, policies, program, and risk factors of the fund are described more fully in the fund’s prospectus and Statement of Additional Information.
When-Issued Securities The fund may enter into when-issued purchases and/or sales commitments, pursuant to which it agrees to purchase or sell, respectively, the underlying security for a fixed unit price, with payment and delivery at a scheduled future date generally beyond the customary settlement period for such securities. When-issued refers to securities that have not yet been issued but will be issued in the future and may include new securities or securities obtained through a corporate action on a current holding. The fund normally purchases when-issued securities with the intention of taking possession but may enter into a separate agreement to sell the securities before the settlement date. Until settlement, the fund maintains cash reserves and liquid assets sufficient to settle its when-issued commitments. Amounts realized on when-issued transactions are included with realized gain/loss on securities in the accompanying financial statements.
Other Purchases and sales of portfolio securities other than short-term securities aggregated $97,059,000 and $78,548,000, respectively, for the six months ended June 30, 2013.
NOTE 5 - FEDERAL INCOME TAXES
No provision for federal income taxes is required since the fund intends to continue to qualify as a regulated investment company under Subchapter M of the Internal Revenue Code and distribute to shareholders all of its taxable income and gains. Distributions determined in accordance with federal income tax regulations may differ in amount or character from net investment income and realized gains for financial reporting purposes. Financial reporting records are adjusted for permanent book/tax differences to reflect tax character but are not adjusted for temporary differences. The amount and character of tax-basis distributions and composition of net assets are finalized at fiscal year-end; accordingly, tax-basis balances have not been determined as of the date of this report.
The fund intends to retain realized gains to the extent of available capital loss carryforwards. As a result of the Regulated Investment Company Modernization Act of 2010, net capital losses realized on or after January 1, 2011 (effective date) may be carried forward indefinitely to offset future realized capital gains; however, post-effective losses must be used before pre-effective capital loss carryforwards with expiration dates. Accordingly, it is possible that all or a portion of the fund’s pre-effective capital loss carryforwards could expire unused. As of December 31, 2012, the fund had $26,601,000 of available capital loss carryforwards, which expire as follows: $507,000 in fiscal 2016, and $25,950,000 in fiscal 2017; $144,000 have no expiration.
At June 30, 2013, the cost of investments for federal income tax purposes was $343,775,000. Net unrealized gain aggregated $130,749,000 at period-end, of which $140,592,000 related to appreciated investments and $9,843,000 related to depreciated investments.
NOTE 6 - RELATED PARTY TRANSACTIONS
The fund is managed by T. Rowe Price Associates, Inc. (Price Associates), a wholly owned subsidiary of T. Rowe Price Group, Inc. (Price Group). The investment management agreement between the fund and Price Associates provides for an annual investment management fee, which is computed daily and paid monthly. The fee consists of an individual fund fee, equal to 0.20% of the fund’s average daily net assets, and a group fee. The group fee rate is calculated based on the combined net assets of certain mutual funds sponsored by Price Associates (the group) applied to a graduated fee schedule, with rates ranging from 0.48% for the first $1 billion of assets to 0.275% for assets in excess of $400 billion. The fund’s group fee is determined by applying the group fee rate to the fund’s average daily net assets. At June 30, 2013, the effective annual group fee rate was 0.30%.
The R Class is also subject to a contractual expense limitation through April 30, 2014. During the limitation period, Price Associates is required to waive its management fee and/or reimburse expenses, excluding interest, taxes, brokerage commissions, and extraordinary expenses that would otherwise cause the class’s ratio of annualized total expenses to average net assets (expense ratio) to exceed its expense limitation of 1.35%. The class is required to repay Price Associates for expenses previously reimbursed and management fees waived to the extent the class’s net assets have grown or expenses have declined sufficiently to allow repayment without causing the class’s expense ratio to exceed its expense limitation. However, no repayment will be made more than three years after the date of any reimbursement or waiver or later than April 30, 2016. Pursuant to this agreement, expenses in the amount of $2,000 were repaid to Price Associates during the six months ended June 30, 2013. Including these amounts, expenses previously reimbursed by Price Associates in the amount of $7,000 remain subject to repayment at June 30, 2013.
In addition, the fund has entered into service agreements with Price Associates and two wholly owned subsidiaries of Price Associates (collectively, Price). Price Associates computes the daily share prices and provides certain other administrative services to the fund. T. Rowe Price Services, Inc., provides shareholder and administrative services in its capacity as the fund’s transfer and dividend disbursing agent. T. Rowe Price Retirement Plan Services, Inc., provides subaccounting and recordkeeping services for certain retirement accounts invested in the Investor Class and R Class. For the six months ended June 30, 2013, expenses incurred pursuant to these service agreements were $80,000 for Price Associates; $69,000 for T. Rowe Price Services, Inc.; and $8,000 for T. Rowe Price Retirement Plan Services, Inc. The total amount payable at period-end pursuant to these service agreements is reflected as Due to Affiliates in the accompanying financial statements.
The fund may invest in the T. Rowe Price Reserve Investment Fund and the T. Rowe Price Government Reserve Investment Fund (collectively, the T. Rowe Price Reserve Investment Funds), open-end management investment companies managed by Price Associates and considered affiliates of the fund. The T. Rowe Price Reserve Investment Funds are offered as cash management options to mutual funds, trusts, and other accounts managed by Price Associates and/or its affiliates and are not available for direct purchase by members of the public. The T. Rowe Price Reserve Investment Funds pay no investment management fees.
As of June 30, 2013, T. Rowe Price Group, Inc., and/or its wholly owned subsidiaries owned 1,227,569 shares of the Investor Class, representing 5% of the fund’s net assets.

Approval of Investment Management Agreement |
On March 5, 2013, the fund’s Board of Directors (Board), including a majority of the fund’s independent directors, approved the continuation of the investment management agreement (Advisory Contract) between the fund and its investment advisor, T. Rowe Price Associates, Inc. (Advisor). In connection with its deliberations, the Board requested, and the Advisor provided, such information as the Board, with advice from independent legal counsel, deemed reasonably necessary. The Board considered a variety of factors in connection with its review of the Advisory Contract, also taking into account information provided by the Advisor during the course of the year, as discussed below:
Services Provided by the Advisor
The Board considered the nature, quality, and extent of the services provided to the fund by the Advisor. These services included, but were not limited to, directing the fund’s investments in accordance with its investment program and the overall management of the fund’s portfolio, as well as a variety of related activities such as financial, investment operations, and administrative services; compliance; maintaining the fund’s records and registrations; and shareholder communications. The Board also reviewed the background and experience of the Advisor’s senior management team and investment personnel involved in the management of the fund, as well as the Advisor’s compliance record. The Board concluded that it was satisfied with the nature, quality, and extent of the services provided by the Advisor.
Investment Performance of the Fund
The Board reviewed the fund’s three-month, one-year, and year-by-year returns, as well as the fund’s average annualized total returns over the 3-, 5-, and 10-year periods, and compared these returns with a wide variety of previously agreed-upon comparable performance measures and market data, including those supplied by Lipper and Morningstar, which are independent providers of mutual fund data.
On the basis of this evaluation and the Board’s ongoing review of investment results, and factoring in the relative market conditions during certain of the performance periods, the Board concluded that the fund’s performance was satisfactory.
Costs, Benefits, Profits, and Economies of Scale
The Board reviewed detailed information regarding the revenues received by the Advisor under the Advisory Contract and other benefits that the Advisor (and its affiliates) may have realized from its relationship with the fund, including any research received under “soft dollar” agreements and commission-sharing arrangements with broker-dealers. The Board considered that the Advisor may receive some benefit from soft-dollar arrangements pursuant to which research is received from broker-dealers that execute the applicable fund’s portfolio transactions. The Board received information on the estimated costs incurred and profits realized by the Advisor from managing T. Rowe Price mutual funds. The Board also reviewed estimates of the profits realized from managing the fund in particular, and the Board concluded that the Advisor’s profits were reasonable in light of the services provided to the fund.
The Board also considered whether the fund benefits under the fee levels set forth in the Advisory Contract from any economies of scale realized by the Advisor. Under the Advisory Contract, the fund pays a fee to the Advisor for investment management services composed of two components—a group fee rate based on the combined average net assets of most of the T. Rowe Price mutual funds (including the fund) that declines at certain asset levels and an individual fund fee rate based on the fund’s average daily net assets—and the fund pays its own expenses of operations (subject to an expense limitation agreed to by the Advisor with respect to the R Class). The Board concluded that the advisory fee structure for the fund continued to provide for a reasonable sharing of benefits from any economies of scale with the fund’s investors.
Fees
The Board was provided with information regarding industry trends in management fees and expenses and the Board reviewed the fund’s management fee rate, operating expenses, and total expense ratio for the Investor Class, Advisor Class, and R Class in comparison to fees and expenses of other comparable funds based on information and data supplied by Lipper. The information provided to the Board indicated that the fund’s management fee rate (after including reductions of the management fee that resulted from fee waivers and/or expenses paid by the Advisor) was at or below the median for comparable funds. The information also indicated that the total expense ratio for the Investor Class was above the median for certain groups of comparable funds and below the median for other groups of comparable funds, the total expense ratio for the Advisor Class was at or below the median for comparable funds, and the total expense ratio for the R Class was above the median for comparable funds.
The Board also reviewed the fee schedules for institutional accounts and private accounts with similar mandates that are advised or subadvised by the Advisor and its affiliates. Management provided the Board with information about the Advisor’s responsibilities and services provided to institutional account clients, including information about how the requirements and economics of the institutional business are fundamentally different from those of the mutual fund business. The Board considered information showing that the mutual fund business is generally more complex from a business and compliance perspective than the institutional business and that the Advisor generally performs significant additional services and assumes greater risk in managing the fund and other T. Rowe Price mutual funds than it does for institutional account clients.
On the basis of the information provided and the factors considered, the Board concluded that the fees paid by the fund under the Advisory Contract are reasonable.
Approval of the Advisory Contract
As noted, the Board approved the continuation of the Advisory Contract. No single factor was considered in isolation or to be determinative to the decision. Rather, the Board concluded, in light of a weighting and balancing of all factors considered, that it was in the best interests of the fund and its shareholders for the Board to approve the continuation of the Advisory Contract (including the fees to be charged for services thereunder). The independent directors were advised throughout the process by independent legal counsel.
