We have reviewed the August 5, 2010 letter from the Staff (the “Staff”) of the Division of Corporation Finance of the Securities and Exchange Commission (the “SEC” or the “Commission”) concerning Amendment No. 1 to the Registration Statement on Form S-4 of Clean Diesel Technologies, Inc. (“Clean Diesel”) filed with the SEC on July 22, 2010 (the “Form S-4/A”) with respect to the proposed business combination with Catalytic Solutions, Inc. (“CSI”).
We have set forth below the text of each of the Staff’s comments set forth in its comment letter, followed by Clean Diesel’s response. In addition to responding to the Staff’s comments, we have updated the Form S-4/A generally. Simultaneously with this letter, Clean Diesel is also filing Amendment No. 2 to the Registration Statement on Form S-4 with the SEC to reflect Clean Diesel’s responses to such comments. We also enclose for the Staff’s convenience a marked copy of Amendment No. 2 to the Registration Statement on Form S-4 (“Amendment No. 2”).

Response:
We do not expect the ratio of the proposed reverse stock split to be determined prior to effectiveness of our Form S-4. If it is, we will revise our financial statements and our disclosures throughout the filing to give retroactive effect to the stock split. Additionally, because of the range of the reverse stock split ratios being contemplated, it would not be possible to present financial statements giving retroactive effect to the reverse stock split. We have added disclosure in our Form S-4/A to present the effects of the reverse stock split at various ratios within the range.

Response:
CSI has been in discussions with the holders of the secured convertible notes with respect to the failure of the Merger to close prior to the August 2, 2010 maturity of such notes, as well as with CSI’s lender Fifth Third Bank as to the inability of the Merger to close prior to the August 30, 2010 expiration of its current forbearance period with respect to CSI’s credit agreement with Fifth Third Bank. The noteholders and Fifth Third Bank are willing to extend until October 15, 2010, the date by which the Merger must be consummated. Modifications have been made throughout the document to indicate the failure to meet the August 2 and August 30, 2010 dates, the consequences thereof, the willingness of the parties to extend until October 15, the consequences thereof, and the inability to assure that agreements to such effect will be executed with the noteholders or Fifth Third Bank.

We have revised our disclosure on page 2 to clarify that a non-integral split ratio could be selected by the board of directors. We note supplementally for the Staff that, with respect to fractional shares, any given split ratio could result in fractional shares depending on the number of shares held by a record owner. For example, a 1 for 3 split would result in a record owner holding 100 shares originally holding 33 shares and a 1/3 fractional interest, which interest would be paid in cash. A 1 for 3.5 split ratio would result in a record owner holding 35 shares originally holding 10 shares and no fractional interest. In addition, Clean Diesel’s largest record holder is Depository Trust

Corporation, which does not credit fractional shares to its participant’s accounts. Participants in DTC have their own policies with respect to fractional shares, and thus Clean Diesel expects that DTC and its participants will aggregate fractional shares resulting from the split, sell the aggregate number of shares, and credit the proceeds to individual account holders. In every case, we anticipate that the resulting cash payment should be less than a maximum of approximately $4, depending on the ratio and the original number of shares held.

In early February, 2010, Mr. de Havilland exchanged communications with Mr. Grinnell advising him that he planned to retire from the Board of Clean Diesel Technologies Inc. at the Company’s next annual meeting (expected to be scheduled for May 2010). On May 10, 2010 Mr. de Havilland formally resigned from the Board. At the time of such resignation, the Company’s management believed that Mr. de Havilland was resigning both because he had already expressed a desire not to continue his service as a director and because he was not certain whether he would support the possible transaction with CSI and did not wish to cast a vote on the proposal. Based on the foregoing belief, there was no requirement that a Form 8-K be filed.
In connection with preparing this response to the Staff’s comments, the Company on August 25 asked Mr. de Havilland to review and comment upon a draft of a Company response to this question 32. Mr. de Havilland responded that he resigned “(a) because there was no immediate prospect of the Company having an annual meeting, and (b) because all members of the Board, except Mr. de Havilland, had by that date declared themselves in favour of a merger which Mr. de Havilland believed would involve an unacceptable degree of risk to stockholder value.” Mr. de Havilland’s statement that he believed the Merger would involve an unacceptable degree of risk to stockholder value was not a belief he had expressed to management before, and management did not know that to be his position at the time based on his concurrent statements to management.

The comparable company analysis conducted by Ardour Capital used comparable companies that were closer in size to CSI, with a median market size in a narrower band. The similar analysis conducted by CSI’s advisor used companies of a significantly larger size, with market capitalizations in the range of $600 million to over $2 billion. The market capitalizations of these larger companies would not reward the higher risk component of CSI’s valuation and are reflected in the larger multiples used by Ardour Capital.

We note supplementally for the Staff that CSI conducts impairment tests annually, at a minimum, on the goodwill of its Heavy Duty Diesel business, Engine Control Systems (ECS). The tests are conducted as of October 31 of each year. The primary valuation methodology employed was an income approach discounted future benefit method. In addition to that, to test the reasonableness of the income approach, the analysis used multiple market approaches; Guideline Public Company Revenue, earnings before interest and tax (EBIT) multiples and earnings before interest, tax, depreciation and amortization (EBITDA) multiples.

The income approach utilized a 10 year discounted cash flow model, with a terminal value calculation at the end of the period based upon the weighted average cost of capital and the stabilized growth rate of 3%. This cash flow is then discounted back at the estimated weighted average cost of capital of 25.3%. The weighted average cost of capital was developed utilizing a capital asset pricing model. This analysis indicated an equity value of $15.2M for ECS, that was also supported by the reasonableness test, described above.
The Ardour Capital analysis of CSI utilized a two year cash flow model with a terminal value of 1.00X the 2011 projected revenue based on comparable companies. The resultant cash flow was discounted using a 40% discount rate. The 40% discount rate was developed using the opportunity cost of capital, a liquidity discount, hurdle rates and a factor for uncertainty of cash flows.
As noted, these methods were utilized for different purposes, and were performed as of different dates. The impairment test also was applied to the ECS operating segment of CSI, not the entire company as was the Ardour Capital analysis. The discount rates used were specific to the unit being valued. ECS is an entity with a historic pattern of growth (ECS has grown revenue at a compound annual growth rate over 10% for the years 2003 through 2009) and positive cash flows (ECS has had positive EBITDA every year from 2003 through 2009). Catalytic Solutions on a consolidated basis, however, reflects a company that has a mixed history of growth and retraction, cash flow losses, and has significant liquidity concerns, as is disclosed in their financial statements. These factors contribute to a discount rate that is different between the two analyses.
The ECS impairment test utilized projections reflecting growth and cash flows that CSI management believed were reasonable and supportable based on their historic track record and future expectations. Long-term growth was estimated at a stable growth rate of 3%. The fairness opinion, while also using a discounted cash flow method, differed in its approach based on the judgment of the preparer. For purposes of the fairness opinion, the preparer believed that a shorter cash flow period along with a terminal multiple that is supportable by comparable companies provided the best estimate of cash flows as this method is not as dependent on subjective cash flow projections. In addition, the cash flows of CSI on a consolidated basis are less predictable than from ECS on a stand-alone basis. The use of comparable companies mitigated some of the risk associated with the use cash flow projections for an entity such as CSI. As noted in the preceding paragraph, this overall less predictable performance was also a factor in utilizing a greater discount rate in the CSI consolidated valuation as compared to the stand alone ECS valuation.
